What is Donchian Channel and how does it work?

The Donchian Channel, developed by Richard Donchian (considered the 'father of trend following'), draws the channel formed by the highest high and lowest low of the last N periods. It's the basis of the legendary 'Turtle Traders' system by Richard Dennis: buy when price breaks the high of the last 20 weeks, sell when it breaks the low. Despite its simplicity, the Turtle System generated extraordinary returns in the 1980s.

How do you use Donchian Channel in trading?

Breakout above the upper band = long signal. Breakout below the lower band = short signal. The midline is the mean reversion target. The channel width measures volatility: narrow channel = compression, expanding channel = trend in progress. As a trailing stop: in longs, place the stop at the lower band.
